Recall the beginning of the film when Sarah first meets Hoggle. One of his earliest comments is "Oh. It's you." And then later, when she tells him that her name is Sarah, he says, "That's what I thought." How do you suppose Hoggle would already have heard about her?

Hadn't Jareth told him to make sure she didn't finish the Labyrinth..? Hoggle's just not a very good liar...

I guess that Sarah was literally re-enacting the novel (the little red one in the movie, I mean. Not the A.C.H. Smith novel. Woo, that would confuse things!) I assume that the character she was dressed as (a princess?) was maybe also named Sarah (seeing as that's what the name "Sarah" means), and Hoggle-in-the-movie was playing out his role from the novel.
